NDO, short for Non-Deliverable Option, is a specialized financial derivative primarily used for hedging and speculation on currencies that are subject to exchange controls or restrictions. These currencies, often found in emerging markets, have limited or no convertibility outside their domestic borders. The key characteristic of an NDO is that it is settled in a freely convertible currency, such as USD, EUR, or GBP, rather than the underlying restricted currency.

- Reference Rate: This is a predetermined exchange rate, typically a spot rate quoted at a specific time on the expiration date by a reputable source, such as a financial news provider or an interbank market data feed.
- Settlement: On the expiration date, the difference between the strike price and the reference rate is calculated. This difference, multiplied by the notional amount, determines the settlement amount. Crucially, this settlement is made in a freely convertible currency. If the reference rate is more favorable than the strike price for the buyer, the seller pays the buyer the difference. Conversely, if the reference rate is less favorable, the buyer pays the seller.
